Does the apple tv have to be connected to wifi for AirPlay to work?
Or will it work plugged into Ethernet port?

Welcome to the Apple Community.
It should work with either (does for me), although I've seen quite a few posts from users who are unable to use AirPlay over ethernet.
a network is a network
ethernet which is also what wifi use like cabled network
data is broadcased really so everybody recieve it
and the device the data was meant for use the data
so it's 100% transparent for the network how devices are connected
your router routes the data it recieve from the wifi device in this case your ios device
to the cabled ethernet network so every device connected to that get the data and the
device the data was meant for in this case the apple tv acts on the data in this case being
movie or audio

I have the 3rd gen Apple TV and I use a wiried/Ethernet cable connection and I can confirm Airplay works perfectly.
Apple TV 3 is running of Ethernet, while everything else is running off same network but wireless, and airplay and all works perfectly.
I have trouble setting it up. LAN cable, ATV3, and iPad2. How do I mirror?
