Do you have to connect the Time Machine to a wireless router or modem. In other words, can you connect the phone cable directly to the Time Machine.

No, you need to have a cable modem in between. The Time Capsule (I don't think Apple is in the business of time travel yet) is a wireless router. You can usually get a modem from your service provider (generally for a fee) or buy one. They are pretty cheap.
I have a wireless router from my service provider. Is this the same as a modem. I can connect an ethernet cable from the back of the wireless router to the Time Capsule. 🙂
So your cable modem is also a wireless router? Then, what I think you want to do is connect to it using the ethernet cable as you say. Then, in the Time Capsule set up using Air Port Utility (Manual Setup -> Internet settings -> Internet Connection panel) I think you want to set the Connection Sharing option to "Off (Bridged Mode)". That way your existing router will do DHCP (hand out IP addresses). Alternatively, you could probably turn off the wireless network on your router and let the Time Capsule handle this especially if they are right next to each other.
By the way, your initial Time Machine back up can be really slow over wireless. You might want to connect your computer to the Time Capsule using an ethernet cable for that first back up.
