You can't rename them, only change the color or eliminate the flag.
Is this a new improved feature? I was able to rename them in Lion. How does one eliminate them? I started to use them until I realized that the flags were not the same as on the iPhone which only has one. So I stopped and now I want to get rid of the unused ones.
To clear flags: with the flagged mail marked, either click again on the flag icon in the toolbar (if present there), or right-click on the mail, and in the context menu click on the X under "Flags:". Or in the menu bar, choose Message -> Flag -> Clear Flag.
@LousyFool ... if you are replying to my message, what you suggest does not remove the flag from the list of flags. It just unflags that message.

In OSX 10.8 Mail has changed.
Easiest way now is to look under your mailbox folder view for the smartmailboxes that correspond to the"flagged" items
They're just under your inbox and VIPs (used to be called reminders).
You can then double click and change the name of the smart mailbox that corresponds to each flag.
Hint: you'll need to have folders viewable "command-shift-m" AND flag at least one item for each flag/color to appear
Removing the edit option was yet another bad decision. I really don't understand why you would need to change such a feature. I use the flags to organize my chaos. At the end of the day I don't know which colour is for what, that’s why its handy to change the name in something useful.
