You can only use the money in your account to buy Apps/TV episodes/Movies. Not other cards.

If you have a positive balance on your account, you use it to purchase items (movies, songs, apps) from the iTunes store.
You cannot use a balance on your iTunes account to purchase gift cards or gift certificates.

What "credit" do you have on your iPhone? Where do you see this "credit"?
Do you mean you have a prepaid iPhone (you buy a card and it applies a balance of minutes for you to use to talk)?
If so, that has nothing to do wtih iTunes or Apple.

Where is this "account"? What is its purpose?

To be clear, no you cannot.
You can add a debit/credit card to your account and use it to make purchases but you can't add $20 to your iTunes account.

That is what I was trying to say: You can add a dedit/credit card to your account, not use credit/debit card to put money in. Sorry for confusion.

If you want to purchase an iTunes gift card thru iTunes, you need to add a credit card, This is the only way you can purchase a gift card thru iTunes. You cannot use "money that is on your phone", whatever this means.

What kind of account with money is this on the phone?

That is not "money" you can simply use anywhere you want. You have given that money to your cell provider for talk/data minutes.
