Place the iPod in Recovery Mode and restore via iTunes.

What error code?
When you get the iPod in recovery mode and connect to computer iTunes will say it found an iPod in recovery mode. Are you getting that message?
Does the firmware file fully download?
I am having the exact same issue. My son's iPod will go into Recovery mode, then go through the process, but about halfway through, the iPod comes out of Recovery Mode and goes back to the same screen as before "iPod is disabled. Please connect to iTunes". Then the message I get on iTunes is "The connected iPod is password protected".
I'm at a loss here.

I bought my son a new iPod Touch 5 and before we could sync it to our iTunes account on our home computer he locked himself out and disabled it by repeated attempts to get in. I have tried the method of holding down the home button while plugging in the USB and iTunes starts to restore the device; however, 12 minutes into the restoration the device disconects and shows the disabled screen again and iTunes gives me the message that the device is locked out. I repeated this process 3 times but no dice. Thoughts?
Try downloading the firmware file by following the manual install instructions included here:

The place the iPod in recovery mode or DFU mode and restore/update.
Sometimes the recovery mode/DFU mode will timeout before the firmware download is complete.
I've downloaded the latest firmware using the instructions on the site you provided, but pressing "alt" and restore does nothing except restart the original restore process. It does not open up a window letting me choose to install the latest firmware to the iPod as the instructions suggest it will.

Did you download the correct firmware for your model iPod? Yu can only download the latest avaialbe for yoyur model iPOd.
Weirdest thing I've ever seen. I just kept trying to do it over and over again until it finally worked. I think you were right about it timing out, so when the firmware got downloaded before it timed out, it worked. The whole process was a big pain in the butt though.
