Nothing can work on the iPad if it is not powered up and running.

Is there a difference between these two states?

iPad in sleep mode (screen off after pressing the Sleep/Wake button normally)
iPad completely turned off (after pressing the Sleep/Wake button for a few seconds, then sliding the "slide to power off" slider)

I mean: will the GPS tracking work in state #1? (Using some app like MotionX GPS HD.)

Yes, there is certainly a difference. In case #1 some of the circuitry is still powered up, while in case #2 is it not. Whether a GPS app will still track if the iPad is asleep I don't know, but the GPS circuitry is still powered up, since Find My iPad works even when the iPad is asleep.
