I've tried just about everything. Dragging under and new track etc. Is there something I'm missing? GarageBand 2.0.2 says you can do it, but it won't let me. These are songs I purchased from the ITunes music store. PLEASE HELP!
A work around is to get Audio Hilack (or a similar program) and record the song while it's playing out of iTunes. Then you could import the resultant file into GB.

but what you are suggesting requires three dithering steps and that also degrades the sound.

1 apples dither to m4p
2 itunes dither to 16/44.1 CD
3 CD to iTunes dither to MP3 or AAC.
any way you go there will be degredation of the signal.
The first two sound right, but #3 doesn't. You can use iTunes to go straight from the CD's 44.1k 16-bit self to a 44.1k 16-bit uncompressed AIFF.
Mp3 or ACC would be a mistake because then there'd also be a #4, GB automatically converts the compressed file to an uncompressed AIFF (and whatever math errors that might inject)
What I am suggesting actually requires no step that you can avoid: (1) is already there. (2) is necessary whenever you want to listen to the song. And there is no (3) if you want to use it in GB.
