If a wifi signal is not available the iPhone CAN use cellular to connect your device (hotspot) to the internet.
When I use Hotpsot, It;s usually because I can't get wifi service for my MacBook Air so I will create a Hotspot using the cellular features.
I then connect my MacBook Air to my iPhone hotspot through wifi, USB or Bluetooth.

So, is this how it works:
1. I turn Personal Hotspot on
2. I use WiFi to connect, let's say, my MacBook Air to my iPhone
3. The iPhone then uses it's cellular connect to connect my MacBook Air to the internet
is the above a correct summary?

The Personal Hotspot feature on your iPhone creates a wifi signal that other devices can connect to. Those connected devices can then connect to the internet via your iPhone's cellular signal.
