Hi,
After the recent update the apple tv airplay mirroring video quality has horribly reduced. Following is my system specifications:
iMac 2012 - OSX 10.8.2
Apple TV - 2nd Generation
Airport Extream 1 TB Base Station
Everything was working fine until last week and now the image quality even while showing the desktop background is terrible.
Please help!!!!!

Have you ensured nothing has changed within the network (interference, background activity) ?
I've noticed the same. Found no work around yet either.
Me neither, everything is the same as before, the Apple TV is connected over WiFi to my airport extreme which their distance is less than 5 centimeters !!! Also there is no interference with other networks in the area and I haven't found any types of background activities. The quality of the airplay movies are awful but when watching still images is good as before !!!!
Did you verify interference via istumbler.net ? There are many things that can cause it and it's best to verify as it is the most common factor. Sometimes simply rebooting the router, or changing channels does the trick
I had the same issue which only started after the last Apple TV update. 2012 MacBook Air (10.8.2), Apple TV second generation (5.2), and an Airport Extreme base station.
I updated my AirPort Extreme to 7.6.3 (from 7.6.1) and it did not improve the situation.
My WiFi is working great, it has no problem delivering my full internet speed to my MacBook Air (20 Mbps in each direction at SpeedTest.net).
I rebooted the AirPort Extreme and my Apple TV. No help.
I rebooted my Air and that fixed it.

The upgrade definetely broke things!
Nothing in my setup changed. I have all things Apple.
Now even the desktop of my Mac Mini looks like it was pulled through a JPG compresser with 10% quality left.
Absolutely HORRIBLE. Impossible to use for business presentations as of now.

It's best to troubleshoot the network, those issues can arise even with no changes on your part. This is a user forum so you are not addressing Apple
I've just plugged in a cat6e network cable straight from the ATV3 to the gigabit router...
Still the same. Horrible picture quality on all videos. It looks as if the video processing end on the ATV3 has been severly reduced so everything becomes pixelated.
Any suggestions?
Have you checked istumbler for interference? It's rare when wired but there have been cases. Are you mirroring or using basic airplay to stream video? Are these purchased or home video?
Just verified here and it looked fine so hopefully we can find a solution
This is the strange thing. I just airplayed from my iPad3 to my ATV3 and quality was great.
Streaming from my Mac Mini to ATV over wifi or ether gives bad quality. Will reboot the Mini once again.
Just upgraded to the very latest ATV3 OS but it did not change anything.
After rebooting the Mac Mini for the 2nd time, picture quality is back to normal so somehow it must be at the source Mac Mini or Macbook in other people's cases as the iPad did output great quality.
Hope they find the issue so I don't have to reboot the Mac once in awhile. I had PCs for the that ;-).
