You need to connect it to iTunes on a computer and check for updates; the second generation iPod touch can't be updated past 4.2.1.
sniperifle: That option isn't available in iOS versions prior to 5.0.

What version of iPod Touch? If it's 2, it can't be updated beyond 4.2.1 due hardware limitation. That's the end of the line for that model.
I suspect you have a 2G iPod. Those can only go to iOS 4.2.1. Maybe you have a 1G iPod, those can only go to 3.1.3.
