How to merge iPhone mail folders with the server folders

Do this when logged into your Hotmail account via webmail access using a browser on your computer.
I can't merge it on the web because it only duplicate on the iPhone
The only mailboxes you can create with an iPhone are server stored mailboxes with an IMAP or Exchange account. Not possible to create a locally stored mailbox, so any user created mailbox on an iPhone is a server stored mailbox.
If I understand you, you want to merge the local iPhone Drafts folder with the Hotmail Drafts folder. This can't be done - IMAP accounts like Hotmail mirror the server folder settings. You have a choice which Drafts folder you want to use on the phone :
Settings > Mail.... > your account > Advanced > Mailbox behaviors > Drafts mailbox > choose between the one on your iPhone and in Hotmail
