I was just about to transfer my itunes data to an external usb drive that is connected to my time capsule. I tested a couple of movies and tunes and now within itunes these files appear with a cloud icon beside them and they crash.
Any advise would be appreciated.

You can store your iTunes Media folder on an external USB drive attached to the Time Capsule but be aware that data transfer rates over the USB interface are not stellar for streaming, especially for HD video files.

Are you referring to the cloud icon that can be listed with a song in iTunes? If so that would mean that the song is located in iCloud. Please check out the following Apple Support article for details.
