When I connect my itouch to to iTunes, it tells me 4.2.1 is the latest OS for my device. Why can't i upgrade?

If you have a 2nd gen iPod touch, 4.2.1 is the newest version of iOS that it will run.
Because the model you have cannot be upgraded beyond 4.2.1.

If you do not have a Software Update option present on your iDevice, then you are trying to upgrade to iOS 5 or higher. You will have to connect your device to your computer and open iTunes in order to upgrade.
