my iphone 4 apparently has an iphone 3 software in it so i cant restore it any help???

That was my son. He tried last night to update his iphone4 to ios7 and when he pluged it in it said there was iphone 3 software and after it finished loading it saiod he had to connect to itunes. when he connected it said the phone was in recovery mode and now it is stuck on a screen showing the usb plug and an arrow pointing towards an itunes icon

Um... no. That's not what it said.
If it's in recovery mode now, plug it into the computer running iTunes and restore it.
there is no error message that would say "this phone has iPhone 3 software" because different software versions have been on asll the phones.
I tried using itunes to restore the phone as it was in recovery mode. When it finished extracting the software Im getting an error message "the iphone "iphone" can not be restored. An unknown error occurred (3194)

If I had to guess, I'd say your son jailbroke, or attempted to jailbreak the phone, or the computer has been used to jailbreak other iOS devices.
