Q: use iMac as display / docking station for macbook air

I am looking at giving my Macbook Pro to my wife and getting a Macbook Air (I travel a lot for work and the MBpro is heavy) and then I would like to get an iMac too as I do a lot of photoshop work and would like to use the iMac as a docking station for the MBair.

First, is this possible?

Or do I have to get a mac mini and a thunderbolt display and ditch the iMac idea?

Your plan is feasible. Through Thunderbolt is is possible to share your MBA display on the screen of the iMac. Network and peripheral connections would still be better made to your MBA unless you go through a docking station

So, I hook the docking station to the iMac and then hook the MBA to the docking station and it will display automatically?

That's how a docking station works, what it does yes...but the docking station gets connected to the MBA, from it you can connect to LAN (Local area network) other peripherals including your iMac. For extended desktop alone direct to iMac with no dock see this article .
