Is there a way to change the font size of the side bar in motion?
I'm using a 27" iMac and it is quite hard to read the folder names as the text is very small.

Nope...
I run my 27" iMac in 1920x1080 resolution (System Preferences > Displays)... Helps with readability and I don't really need the extra screen "real estate" (I use a 2nd monitor.)
And it depends on the display you have. I'm running a new Apple 27" T'bolt display. I can jump from 1600x900 (way to low) to 2048x1152 (slightly too high), but nothing in between. So, yes, setting your monitor can help. And it depends on your GPU and monitor combination.
Yeah... I have an late 09 iMac... Don't know why Apple would decide to remove the 1920x1080 option...
GPU & monitor combinations specify what physical resolutions are available. It is a mechanica limitation, not something Apple arbitrarily gives or takes away.
