Are you using Bootcamp Assistant? This seems to be a 'manual' activity. What year/model is your Mac.
But when I ran Bootcamp again to install windows, although the Win7 DVD was in the DVD drive, it come up with an error as "Insert your Windows installer disc and wait a few seconds for the disc to be recognized". Obviously the DVD in the drive and it is bootable Win7 DVD (Installed Windows 7 from the very same DVD on another PC).
If your Mac has a built-in Optical drive, it will not allow an external drive to be used to install Windows. If the W7 DVD is a mixed 32-bit/64-bit media, BCA does not like such disks. On Macs older than late 2013, EFI boot will not work properly. You should disconnect all external storage except KVM and USB for BC drivers.

A. Yes, I have used Bootcamp Assistance to merge the Bootcamp partition.
B. My Mac does have a built-in Optical drive and I have inserted the actual W7 DVD into the drive.
C. Yes, the DVD includes both 32 and 64 bit version of W7 and as you said most probably it is the cause of issue.
Do you have any idea how I can fix this? Is there any tool out there that can changes the boot menu of a DVD?
