One thing I know for sure is that the microphone in the earphones is working properly as even the Mac is recognizing it and working fine with it. Is there something that i can do with the Ipod (7th Generation) so that it can start recognizing the remote on the earphones too?

Get a flashlight and check the headphone jack on the Nano and clear out any lint/dust/obstructions you find then plug the jack from the headset all the way in. There should be no space between the plastic on the headset jack and the body of the Nano.
