Is it possible to use target display mode and target disk mode simultaneously?
I'm using my iMac as an external display for my Macbook. I'm wondering if there is a way to also take advantage of it's internal storage.

Not through Target Disk mode, but you can set up regular File Sharing before entering Target Display mode.

Does file sharing only work over a network connection?
Yes; FireWire Target Disk mode provides one-way file sharing using a different mechanism, but a computer in Target Disk mode cannot be used as a display.
