What does the mute function in the phone app during calls do?

When using the phone app to make a call the "mute" button appears alongside the "keypad" function. I am wondering what this mute function is intended to do. Does it simply prevent me from hearing what the caller on the other line is saying, or does it prevent the individual I am calling from hearing what is happening on my end?
