If you have already paired your watch and iPhone, they are likely already connected by Bluetooth. Going to Settings > Bluetooth on your watch does not check your connection with your iPhone. Instead, it tells your watch to search for an additional Bluetooth device that has been placed into pairing mode (eg a Bluetooth headset). This happens in addition to your watch staying paired to your iPhone.

From your watch, to check the connection with your iPhone: swipe up on the watch face, then swipe left or right to the Settings Glance, which will say either Connected or Disconnected. If your watch is disconnected, there will also be a status icon on the watch face:
You can also check whether your watch is connected on your iPhone: Settings > Bluetooth - check the list of connected devices.
