I've tried what you said but the section 'Use as System Photo Library' is greyed out so i can designate the correct folder.
Any ideas ???

I think this means that your library is is already the system library.
My comments where for iMovie 10 and I have just noticed hat you are using iMovie '11 (version 9) - which predates the Photos application so I am doubtful whether iMovie 9 is "aware" of Photos. I don't use Photos and no longer have iMovie 9 so I can't check this.
I think you may have to locate your photos in the finder and import them into iMovie from there. I'm sorry I can't be of more help.
