Apple Watch can certainly record exercise activity on your treadmill.
The Exercise ring in the Activity app will award credit for each minute during which your activity (as measured by the watch) is at least equivalent to a brisk walk (the definition of a brisk walk varies, depending on your personal information).
This applies regardless of whether or not you are using the Workout app to record your activity.
Try to let your arms swing naturally as you walk or run, as the watch uses information from the built-in accelerometer to estimate your pace.
If you would like to record your treadmill activity as a workout, use the built-in Workout app, choosing either Indoor Walk or Indoor Run as your activity type. If you use the Workout app, your watch will also measure your heart rate continuously during the workout.
