Check your storage on your iPhone, iPad, and iPod touch - Apple Support
What you are seeing is correct even if it seems to be misleading. The total capacity of your phone is 16GB but you only have 12GB available for storage because the iOS and the preinstalled apps take up the rest of the space that you can't account for.
You need to delete some content if you want to update over the air.
