Q: Password still asked for free items

You still need to have a debit / credit card linked to your account .

Another way is to buy a prepaid itunes card .

Where in the Settings are you referring to? Provide the exact path for where you are telling it to not require a password specifically for Free Apps.

But you will always need to log in and authenticate before the App Store gives you any  goodie, free or not. Rights-to-use to whatever it is you're downloading are forever tied to the AppleID that acquired it, hence the need to make sure you are you.
