From what I can tell, Apple removed that option.
If you have it set, it will continue to work. However, there is no way to enable it anymore.

One of the effects of OS X El Capitan v10.11.5 and Security Update 2016-003 appears to be the elimination of the “Use iCloud Password” option of the “Change Password” function on the MacBook Pro “System Preferences” menu. It is not clear if the effect was intentional or accidental.
