I recently upgraded to 10.12.2. All my photos are now our of order. I can see that is the setting but it is grayed out. I looked in the preferences to see if this could be changed. I have 15,000 pictures and in iphoto you could look at way more pictures and they were in order so I could find them easily even if it took a few minutes.

Photos (moments/collections/years) is always sorted by photo date with the newest at the bottom
All Photos is always sorted by date added to Photos (import date) with the newest at the bottom
User albums can be sorted by date ascending or descending or by title - You can make a User All Photo Albums with these sort options by making a smart album (file menu ==> new smart album) for something every photos matches like date is after 1/1/1000

User albums and smart albums have sort options - Photos, all Photos and others do not.
What you have for sort options is what you have - there are no additional options - if you want more tell Apple - http://www.apple.com/feedback/photos.html
Will the smart file keep updating as new pictures are added or do you have to redo the file?
That is the magic of smart albums. They will update automatically, as you add photos to your library.
YOu just have to define them once. I prefer them to standard albums.

So the next question is how move the pictures thru iCloud to Photos and manage the number of pictures on the phone. I don't actually care about iCloud as I back the computer up to 2 different off board drives. I have 3500 pictures on the phone still but how is that determined?
If you are seeing grayed out option like in your screenshot, it is just showing you the default sorting. It does not mean, that additional options are available. This can be a bit confusing.

It is a smart album (not a smart file) and yes it is constantly updated as things are changed
