I back up just my personal files monthly. I'm going to upgrade from OS 10.6.8 to 10.12 and I see that "it is recommended that you back up your Mac before upgrading". Does that mean that I should I backup EVERYTHING on the Mac HD? This would include Applications, Library, System, etc. folders as well as my personal files.

Yes. Should you need to reinstall OS X you can easily restore a full backup. Furthermore, you should always maintain a full backup of your files, data, and other changed files on the computer. See Basic Steps for Upgrading OS X.
You should always backup whatever you are not willing to lose.
If you do not back up the entire Mac, you will not be able to restore your currently working Mac if anything goes wrong during the upgrade (or if you don't like it).
