If PayPal is available as a payment option in your country you select it as the payment method on your account and you link your PayPal account, you then buy the app
There isn't an iTunes Store in Serbia, so there is nothing to use PayPal with there - you must currently have a different country listed as the country on your iTunes account which isn't allowed, you have to be in a country to use its store (Apple can, and do, permanently disable accounts)
How and where to set. I only have a card option available on the iPhone. In Serbia, PayPal can be used, but I do not have any option at all.
