I want to upgrade to a 3G, but will I be able to still use my Original iPhone as an iPod once I make the switch?

I can't see any reason why you should not be able to. The test would be to remove the sim card and see if the iPod functions, which I am sure it will.
Last year, I replaced my original iPhone with a new 3G. When the 3G was activated, the original iPhone functioned as an iPod touch.
I gave it to my son's girlfriend, and she reactivated it with AT&T.

I have an original model, which I want to upgrade to the 3Gs. I plan to just give the old one out to my grandkids.
i Just want to make sure that since my 2g (then used as an iPod Touch basically, with WiFi still available) is loaded already with nice apps/games, can those be retained by the 2g, while I shall of course ALSO load them all up on the new 3Gs? Big question of course: can those games left on the 2g be still updated through iTunes along with the same games on the new 3Gs via my one iTunes account? I recall reading somewhere that iTunes can be synced to several devices (5?) on the same account.
Of course, I know that all phone functions will be on the new 3Gs, but what about email for example, which is not a phone related function? Will it be available ONLY on the new 3Gs... or somewhat also on the old, "decommissioned" old 2G

Er, yes and no.
Apps are tied to the iTunes Store account. Assuming your grandkids are using a different computer, then if you are willing to give your grandkids the password to your iTMS account, then they can keep the apps. Of course, if your grandkids have the password to your iTMS account, then they can also buy all sorts of music/movies/apps on your credit card through it.
Otherwise, I believe that if they are signed into their own iTMS account, when they sync, the apps on your account will be removed from the phone. (Haven't tested this myself)
Email (and any apps that require data) will work on the old iPhone when there is a wi-fi connection. Texting and phone calls should be the only things that don't work at all.

I am getting out on a limb here. I just realize that most folks seem to upgrade phones by passing the old one to someone else who can re-activate them on their own via ATT (new sim card). Some people even offload them on eBay, etc... I am just intrigued with the various OTHER schemes to keep the old iPhone close to me for some purposes or others!

You can sync both devices on the same iTunes account, no problem. I am not sure, but I don't think you can
simultaneously have apps from TWO different accounts on the same phone. So if your grandkids are old enough to use their own accounts (say, funded by gift cards), it might become a hassle to be switching accounts.

By the way, check out the Parental Restrictions settings--you actually could close off some things.
Basically, if your grandkids are 3-yr-olds living next door, probably you don't really need to change anything except in Settings>General>Restrictions. If your grandkids are teens living across the country, I'd restore the original iPhone as new and give it to them fresh and clean and leave my account out of it entirely.
