The person using the hotspot must connect not to an outside Wi-Fi, but to the specific Wi-Fi name that comes up in your hotspot setting. You see that name under Settings > Personal Hotspot and is something like "Erick's iPhone 6S" or similar.

Yes, enabling Wi-Fi will disconnect personal hotspot users, as supplying hotspot relies on using a cellular data connection.
