Is there a way to add an alternative appearance that includes wearing a face mask? I would like to avoid taking off my mask to use Apple Pay or unlocking my phone, and avoid extra touching to unlock with passcodes. I tried setting up an alternate appearance but it complained my face was obscured. Is there a way to get enough data points with a face mask on to leave Face ID on?
With the current version of iOS there is no way your face will be recognized with a mask on. As you found out, if you attempt to register a face with a mask then the iPhone will not be able to do it. Meanwhile, use the passcode to gain entry to your iPhone.

If the camera can't see your face then you must use a passcode.

If you do not want use Apple Pay and Passcode then best would be to deal in cash, if you find that safer which is not.
