I don’t have two iPhones to test but the demo videos I watched on YouTube do not mention any external Wi-Fi connection.
I understand Wi-Fi is to be turned on but it’s for direct connection (side by side connection) like Bluetooth and Personal hotspot. Why a connection to an external Wi-Fi would be required?

This video answers my question, no external Wi-Fi is required as it works with a peer-to-peer connection (local Wi-Fi or Bluetooth). Internet is required to complete the applications download.

Yes both devices needs to be connected to wifi.
From the link you posted:
You might choose the wired method if the wireless network that you're using is slow or congested.
That strongly implies your WiFi network is being used.
