Why am I being asked to turn on WiFi in order to use Unlock with Apple Watch? I have an iPhone 12 Pro Max and Apple Watch 6.

If I had to guess, they are piggybacking off of the AirDrop authentication code, which happens over WiFi. Since that is well debugged code it would be faster to get it out and implemented, then writing something from scratch and making sure it was secure and did not have hole in the security model.
Totally a guess.
But it also kills your battery faster because your phone is constantly trying to connect to WiFi. That’s fine when you’re at home, but an issue when you’re outside the house (i.e. work, driving, etc).
