I have an Apple Watch SE (2nd Generation). When I try to type the password, there is always an issue where sometimes it deletes the digit I put.
For example:

I type 2
2XXX
then it randomly deletes it.

WatchOS 10.4

I have around 24GB space available

Before you have to get the watch diagnosed by Apple, you could try to unpair it once more, but this time setting it up as a new device, without using the backup.
In case this does not solve the issue, you will have to get the watch serviced:
Try to unpair it and connect it again to your iPhone. This erase the watch and install a new watchOS version:

Did you already force restart your watch?
Press and hold the Digital Crown and the Side button together for about 10sec, until the screen goes dark and the Apple logo comes back again.
Any other touchscreen issues?
Yes, I have force restarted my watch and the problem still persists, but less frequently. I don’t have any other touchscreen issues though.
I tried that, but the problem still persists. When I was setting the Passcode, the same glitch happened again.
