The "water in the ipod" idea isn't the cause, it's a coincidence.
I have returned mine three times - about to go for a fourth. Every time I do, they tell me I am the only customer to ever complain about this issue. (I guess Geniusses don't use the Google?).

I just took my nano apart as I had similar issue. It looked as though the salt from my sweat caused the down volume button to engage no matter what I did.
I cleaned it off and it worked fine. But now I have a bigger problem, the touch screen is totally unresponsive. It doesn't completely show what it is supposed to and instead I got a bit of black screen.
Is there a way to use the buttons to toggle through actions? Or did I ruin my touch screen?
I have had the same issue with two different iPod Nanos and I think I have found my problem. Best I can tell this is humidity and/or moisture related. It always seemed to happen during or slightly after exercize. I was using one of the watch bands to keep from making contact with my arm, but that did not help.
To address the issue, I used a low heat hair dryer to throughly dry the controls (+,-). I then pressed the "-" 15-20 times very quickly and then dried it again. This solved the problem.
I now put the Nano in a zip lock bag in my pocket when I exercize. I have not had the problem since. I will keep you posted.
I would be curious if anyone else suspects moisture is the issue?
I think there is some sort of techincal error with this device where they wont admit to as a flaw to the design of this device
