I am receiving chinese sms reply from my contacts ie. i send sms to a friend (in croatian language) and got reply from him in chinese? Does anyone knows the reason why is that happening? I am using iPhone 4 IOS 4.

It sounds like an encoding problem, which may be a carrier issue. In any case the only adjustment you can make on an iPhone is to switch the OS language of your device between english and croatian to see if that helps.
