10.6.3 is the latest released version. You are apparently using a beta version (unless it is just a typo). This is your problem. My guess is that you installed the iOS 6 beta, and are now trying to downgrade. While there are ways to do it, this is not easy.
Sorry about that - it was a typo. I am using 10.6.3. I have tried using a different computer (Sony laptop) and the upgrade works fine. The laptop is on the same network and using the same firewall so I have no idea why I could not upgrade via my desktop (Dell Vostro). The only possibility is that the desktop has multiple USB connections and the laptop has none. Thanks to all who tried to help 🙂

Follow that article, just replace ipod with iphone.
Update computer iTunes to 10.6.3 and try again.

You're welcome.

What kind of computer do you use? Windows or Mac?
Windows, does this make a difference?
Tried what it said in the article but no joy. This is obviously not a problem that is confined to my iPhone and it is very frustrating to be unable to solve it.
I would call apple then =(. Might be a hardware issue.
Good catch, can't believe i didn't see that.
