May i know can downloading of pictures in whatsapp cause a spy instrusion?
If so, will backing up in itunes cause the backup of the spyware as well?
Can reinstalling of whatsapp eliminate the problem?

There is no malware of any kind for the iPhone at this time. (Unless you have jailbroken it, thus destroying much of the security of the iPhone.)

None of that is possible. The only code that an iPhone will allow to run is code that has been downloaded from the App Store. So you cannot become infected with anything on an iPhone, because the security means that there currently is absolutely no malware in existence for the non-jailbroken iPhone. There is nothing for you to be infected with.

There are spy companies selling software and teach user to install the spyware in the phone. The purchaser of the spyware can actually log into their website to capture the comversation of messages, phone recording etc. Is this true?
Notifications are not executable code, and have nothing to do with the sandbox. They are no more dangerous than your mail client alerting you to the fact that you have new mail.
There very well may be someone selling spy software for the iPhone, for all I know, but unless Apple allows it in the App Store (doubtful), it would only work on a jailbroken iPhone.
