The reason is you have the original operating system, which came out before the "update software" option existed.
Upgrade your iPhone in the traditional way -- by connecting to iTunes, clicking on your iPhone's icon on the left, and clicking "Check for Upgrade".
Once you've upgraded, you'll be able to do software updates over the air. By the way, I suggest you check for updates more frequently than once every other year.
The ability to do OTA updates was introduced in iOS 5. If you do not have at least iOS 5 on your device, then the option will not be available. You would need to connect to iTunes and do the update this time. next time, however, you will be able to update from the iPhone.
