If you are restoring a phone, it will download and install the latest iOS for your particular device. You do not identify what device you have, but from the iPhone 4 and above, that would be iOS 7.0.4.

Backups are either done via iTunes to the computer or with iCloud. That decision is yours. See this support document to try and decide. http://support.apple.com/kb/HT5262
Backups on the computer are in different locations depending on the operating system on the computer. They are not files you can just browse, that are a special SQLite file that requires special software to view. See this support document for location and other backup information. http://support.apple.com/kb/HT4946
