Is it possible for someone to hack into my ibook and gain access to the Trash Can files? FireWall is on, sharing is off, FTP sharing is off, and no third party remote control software exists on my iBook.
But I have heard that hackers dont need sharing on to hack and get files. Or do they?

I've used encrypted disk images quite a bit, and haven't noticed any loss of performance.
Lots of people nowadays buy paper shredders and shred things like unsolicited credit card offers, or anything that could lead to identity theft. A little bit of extra computer security is analogous. For example, if my computer gets stolen, I sure don't want my Quicken files and past income tax returns easily accessible.
That said, I do agree that Filevault and encrypted VM would be overkill for any normal/typical home computer user.
(In case anyone reading this thread isn't aware, encrypted disk images are created using the Disk Utility application, and are different than Filevault.)
The Trash is the last place you should be storing classified documents. Put them inside your users folder, delete the Trash, and ensure that autologin is turned off. That way, only someone with the proper credentials can get into your users folder. BTW, if these are government classified documents, that computer is supposed to be under lock and key; otherwise, you're violating your clearance agreement.
