This is how Security & Privacy settings look like on my MBP (13' 2017, running Mojave 10.14.5). Any idea about how to turn on unlocking with Apple Watch? Thanks a lot.

Boot into Safe Mode and see if the option appears there. Then reboot normally and check again.
NOTE: Safe Mode boot can take up to 10 minutes as it's doing some system cache cleaning, volume verifying and directory repairing.

Might be time for a visit to your nearest Apple Genius Bar.
Does your watch and Mac meet the system requirements? System requirements for Continuity on Mac, iPhone, iPad, iPod touch, and Apple Watch.

Thanks Old Toad. Yes they do meet the requirements - My MBP is running Mojave 10.14.5 and Watch is a series 4 model. I tried to follow the instruction but was blocked on finding that option on my Mac.
