I have the following and this is what worked for me:

M1 MBP Base Model

iPad Pro 12.9 latest model

iPhone 11 max pro

Apple Watch series 6

  1. Make sure all are on the same WiFi network and Bluetooth enabled.
  2. iCloud On on all devices
  3. Signed In in all devices with same Apple ID
  4. On the MBP, make sure to UNcheck the box “Use your Apple Watch to unlock...” in System Preferences > Security & Privacy
  5. Sign Out of Apple ID ONLY on iPhone.
  6. Restart MBP
  7. Sign In with same Apple ID ONLY on iPhone
  8. After signing in is completed on iPhone, go to System Preferences on iPad Pro and MacBook Pro and click Update Settings.
  9. After all are updated, make sure your iPhone and Apple Watch are BOTH unlocked, then on MBP check the box “Use your Apple Watch to unlock...” in System Preferences > Security & Privacy
  10. Now test it out; it should work. But you will have to re-add cards in your Wallet and Apple Pay for your iPhone and Apple Watch.

M1 mac mini user , i have updated both watch, mac and phone to the latest version, watch 7.2, mac os 11.1 and iphone 14.3 it hasn't helped. spent 2 hours with support , unpaired my watch and repaired, without restoring backup. created a new mac test account as advised, still nothing, disabled, renabled handoff. deleted all auto unlock entries in keychain access, also deleted auto unlock plist files, unpaired all bluetooth devices , rebooted like a 100 times. this is driving me insane.

Apparently if you have a special character in your password to unlock your mac, this causes issues with the watch unlocking. Try changing your logon password with any of these combinations - letters (upper/lower case), numbers, space and underscore, see if it resolves it.

This was provided by an Apple support and twas the first solution he gave me and it worked! I am on OS 11.1 Watch OS 7.2

I have spent a combined total of 3 hours with Apple support on this issue and everything they have asked me to try has ended in a dead end or made it worse. I have factory reset my Apple Watch , created a new account on my mac, removed my iCloud account and re-added it, disabled and re-enabled keychain access. Deleted auto unlock entries in keychain access and also from the folder. Connected my mac, phone and watch to a separate 2.4Ghz network. I have scoured the inter webs and tried every thing even though some of it seemed ridiculous. **** i even tidied up cables because apparently usb 3 and Ethernet cables interfere with the Bluetooth signal. (Dont ask) needless to say i have nothing else to try. I am at a complete dead end. And what i dont get is why does it allow me to doubleclick to approve password requests in the Operating System but can’t log me in.

Doh! Sorry, forgot you had a Mini. I have an M1 MBP. I have been having the Apple Watch unlock issue with or without the external display connected, but it's especially troublesome if the Mac won't wake up and unlock without communicating to the Watch. Both the external display and the Mac will stay asleep even if I'm tapping on the keyboard or moving the mouse.
