It is my understanding that in order to use the "set up an apple watch for a family member" in the watch app that the watch has to have cellular capabilities. Will it work if the watch is a cellular version but doesn't have a cellular plan?

It doesn't need a cell plan to be set up, but that would be necessary for some Family Plan features. See:
