I solved it. You must install 2-factor authentication for signing in. Then tags will work.
I also had the same issue but overcame it by enabling two factor. I couldn’t do it from either device so had to go to iCloud.com and enable from there. Works perfectly now. Tag away!
I had 2FA turned on and I also received the same message to upgrade security. Restarting my iPhone 8 fixed the issue.
I spent 40 minutes with Apple Support and nothing worked. In the end what fixed it for me was signing out of iCloud and back in on the phone. After that, the first attempt got me as far as allocating the AirTag a name before it hit the same problem. After switching the phone off and back on, the second attempt finally solved the issue.
I had called applecare, and ultimately, it seems that a REBOOT of the iphone did the trick.
That doesn’t apply to everyone - it’s still a mystery. I added one AirTag just fine then the second one prompted this cryptic demand.
In the end I just added it with my iPad without any such nonsense.

There’s definitely some “magic time” where it works after reboot. If I try to set it up immediately, it will not work. If you wait between three and four minutes (five was too long) after reboot then I can add the tags.
I took me about five reboots and waiting a little bit longer each time to just get two tags paired. Such an odd issue.

Turn your phone off and on again. Worked for me while nothing else did.
Do you have Find My turned on on companion device
Companion device is using iOS 14.5, is an iPhone that meets minimum specifications.
does the Issue occurs over multiple wifi network.
Is your location services turned on correctly.
Is your AirTag is able to turn on, has been successfully put together and physically set up,
Does the iPhone recognizes AirTag correctly.
replace the battery and reset the air tag if the issue persist. Below are full on instructions if they dont work call apple and they will have to escalate it.
I always have two-factor authentication on. Running iOS 14.7.1. The Airtag didn't recognize it at first or I didn't go far enough along the steps. On the second try, after resetting the tag, it connected successfully.
